I'm not a great proponent of tankless heaters. The big problem I see with them is demand. The fact that they must be over heat the whole time a hot water faucet is on is somewhat wasteful. The issue I see in this problem is combustion air all the way. If air suffers, the heat source will be compromised a good deal, which could lead to intermittent hot water supply. Shutter-like closet doors or even a few vents (two at least) would do you justice. In some installs they route a combustion air line from the roof into the closet. I don't know how tight you are on space, but air is the big problem I think.:)
